The only known solution to this problem is to try a different USB cable. The G2 seems to be a bit funny with USB cable lengths and types. Most people report success with a short (as in < 3 metres) USB2 cable, although some have even had problems with this. You must simply find the right cable for your computer and G2.

For my desktop, the G2 seems to recognize fine, particularly with shorter cables (had some strange activity, but the USB cable was also routed parallel to some power cables)

My laptop still had problems, even with shorter cables. I've seen problems with other devices, including an Emu XL-7, and a DSP development board. So, I got a PC card to upgrade my laptop USB to 2.0, and it was cheaper than buying a good cable! ($20US). And, *everything* works...G2, as well as other devices.

I was also having problems with Windows dropping the G2 USB connection at random times.
I had the G2 hooked up to a 7-port GE externally powered USB2 hub. Everything else works great hooked up to this (VSynth, E-MU XL-7, card reader, MP3 player, Midex8, Syncrosoft key).
I then tried plugging it into a 4 port bus-powered Belkin USB 2 hub, and no problems at all. I'm using a 12 foot USB cable.

There's a small hole between the logo and the center graphic that you can pretty easily make out in the second picture. Anyone know what this is for?

That's the Enter Update button (v1.1x manual p25).

The only time I tried to use it, it didn't help. This was the day after I
got the Engine. The box froze, and the editor lost contact. Powering off and
on didn't help, not did rebooting the pc or replugging the USB cable. The
Synth Updater program couldn't communicate with it, and device showed as
Unknown USB Device (or something similar) in Device Manager, instead of
Clavia Nord Modular G2. Even removing this device from Device Manager didn't
help, XP just re-recognised it as an Unknown USB Device again. I even tried
removing it in safe mode but that didn't help.

So, then I thought that pressing the Enter Update button would let the Synth
Updater communicate with the G2, so I could reload the OS. The Enter Update
button did have some effect, because the NIDI and USB lights started
alternately flashing as the manual describes. But of course I still didn't
have communication so I couldn't start the update... At this point I was
really freaking out, considering the possibility of sending a 24 hour-old
synth back to Clavia, etc.

In the end, this is what worked: I removed the both entire USB Root Hubs and
USB Universal Host Controllers from Device Manager as well, and let XP
re-detect and install the entire shabang, including *all* my USB devices and
the G2 again. This worked, and I was back in contact with the G2 again
without having to reload the OS.

I now reckon the G2 wasn't frozen at all, and the entire thing was purely a
Windows USB issue. Probably if I'd had stored patches loaded in the slots,
I would have heard those and wouldn't have freaked out quite so much.

It would be very nice if Clavia included a USB driver uninstaller, which
removed the entries from the registry and the driver files from the hard
drive.

Apologies for typing this at such length, but I thought it may just be
helpful for someone in the future.

And also, I'm left not entirely sure what the Enter Update button *is* for!
Maybe it invokes a ROM bootstrap loader which provides the minimum necessary
to get an OS loaded when none OS is installed. Otherwise, it really *would*
be back to the factory every time you crashed the box while updating the OS.
